Originally inhabited by the Montaukett people, Sag Harbor was settled by Europeans in the early 18th century. By 1760, it had developed into a significant port, and in 1789 it was designated an official port of entry by the U.S. Congress, with its first custom house established the same year. During the late 18th and early 19th centuries, Sag Harbor became one of the most important whaling ports in the United States, rivaling Nantucket and New Bedford at its peak in the 1840s.

The decline of the whaling industry, accelerated by the discovery of petroleum in 1859 and a devastating fire in 1845, transformed the village's economy. In the late 19th and early 20th centuries, Sag Harbor became home to several manufacturing enterprises, including the Bulova Watchcase Factory, which operated from 1881 until 1981.

Notable landmarks include the Sag Harbor Whaling and Historical Museum, housed in the former Benjamin Huntting II mansion built in 1845; the Old Whalers' Church (1844), designed by Minard Lafever; and the Sag Harbor Cinema, a 1930s Art Deco theater rebuilt after a 2016 fire. The village contains the Sag Harbor Village District, listed on the National Register of Historic Places in 1973.

Sag Harbor is also known for Sag Harbor Hills, Azurest, and Ninevah Beach, three adjacent neighborhoods that have historically been among the most prominent African American beachfront communities in the United States, developed in the 1940s and 1950s. These neighborhoods were added to the National Register of Historic Places in 2019.

Today, Sag Harbor functions primarily as a tourist destination and seasonal residence within the Hamptons region. The village is governed by an elected mayor and board of trustees, and is served by the Sag Harbor Union Free School District.
